What is a Credit Score and How Does Credit Work?

A credit score is a three-digit number that is used by lenders and credit card companies to predict the likelihood of someone paying them back. Although the Vantage score is becoming more popular, the most popular score used by lenders is the FICO credit score. Your FICO score ranges from 300-850 and the higher your credit score, the better lending opportunities you will have. The score is also used to determine how much interest you will pay back. The lower your score, the higher your interest rates will be.

 

Credit Score Ranges 

300-579 – Very Poor

580-669 - Fair

670-739 – Good

740-799 – Very Good

800-850 – Exceptional

 

There are five main factors that your credit score is comprised of:

Payment History (35%) – Lenders will want to know if you are good at making payments on time. From the viewpoint of lenders, past behavior will likely predict future behavior. This is why payment history makes up the largest portion of your credit score. It is important to note, that not all late payments are marked the same (i.e 90 day delinquencies are more impactful than 30 day missed payments) As time passes, the further in the past your late payments happened, the less of an impact it has on your current credit score.

Amounts Owed (30%) – Lenders view borrowers who regularly carry high balances, or max out their spending limits, as people who cannot handle debt responsibly and will use this factor when determining if they should open a line of credit for a potential consumer, or reduce/close a line of credit for an existing consumer. This is why it is important that you keep your utilization on open lines of credit below 30%. When your balances are more than 30% of your total available credit, you will begin to see a decrease in your credit score overtime.

Length of Credit History (15%) – This factor provides the history of your borrowing habits. It gives lenders a better idea of what your financial behavior looks like and can help assess their level of risk when lending out credit. This is akin to the longtime customer that is allowed to keep a running tab open because the store owner knows they are good for it and will pay them back. This factor is based on an average of your open accounts. This is why it can be beneficial to keep old cards open (assuming they are in good standing), and avoid opening new lines of credit when unnecessary.

Credit Mix (10%) – This factor is viewed by lenders to determine the types of debt that a consumer can handle. Having different types of debt on your credit report, such as revolving, installment loans, or mortgages will indicate that you can responsibly pay off a variety of debts. Consumers who only have one type of debt, like unsecured debts, may be seen as a risk, since they have a dependency on revolving accounts.

New Credit (10%) – Opening too many accounts in a short amount of time will impact the average length of credit history, but will also impact the amount of new remarks on your credit report. Consumers who regularly apply for new credit will undoubtedly see inquiries impact their credit score. An inquiry can hurt your credit score even if you are not approved for the line of credit. A good rule of thumb is keeping inquiries to 2 or less per year.

I Make My Payments Every Month, Why is My Credit Score Going Down?

This is a common question for many people struggling with credit card debt. You always make sure to keep up with your minimum payments, and try your best to pay more when you can. So why does your credit score continue going down? The most common reason is that other factors from your credit score (besides payment history) are outweighing the positives of making on time payments. Most consumers find that the utilization levels on their credit cards have reached a point where they are well over 30% and because of compounding interest, are unable to make the dent they would like to in order to get their balances back down. Moreover, because carrying credit card debt is seen as high risk, this 30% factor in the credit scoring algorithm begins to negatively impact your score. When you are carrying unsecured debt, you are also showing a reliance on credit. This also negatively impacts your credit mix. When you combine both factors, you see that 40% of your credit scoring calculation is being negatively impacted. This is similar to driving a car with a nail stuck in one of your tires. As you continue to drive the tire will lose air over time. The same is happening with your credit score as each month passes, and this is why you will continue to see your score gradually decrease every month, even though you are making all your payments on time.

FICO 9.0 Score

This is the version of the FICO score that is most commonly used by lenders. Although, FICO has recently released a FICO 10.0 scoring model, many lenders have not opted in to using the new score system. In fact, many lenders still use previous FICO scoring models but FICO 9.0 is the most predominant. It generally follows the same scoring calculation as previous FICO scores, except for three major changes that were put in to protect you the consumer.

1. Medical History

Medical collections will now have less of an impact on your credit score. This is important as it has been shown that many Americans rely on credit when going through a medical emergency. It is unlikely someone has the thousands needed for procedures and doctors visits, so medical collections have become a norm for many people. Because of this new addition made by FICO, these collections accounts will no longer play as big of a role as say a collections account for an unpaid cellphone bill.

2. Third  Party Collections

Paid of collections accounts will not longer have any negative impact on your credit score. This is huge because your past will no longer haunt you when trying to build up credit. Many times, when a collection account hits your report, you are either unaware of the debt owed, or are unable to pay it. Showing that you were able to work out an agreement with the company the debt is owed to allows creditors to now see you as responsible, whereas in the past it would’ve prevented them from lending you credit.

3. Rental History is Now Included

This addition to the FICO scoring algorithm is another big step in helping American’s build credit. For the majority of people, your housing cost is typically the largest bill you will pay each month. Prior to FICO 9, the only people who benefited were people who had mortgages. With this new addition, consumers who regularly pay their rent each month will begin to see the same positive impact that homeowners have over the last 50 years.

Glossary of Credit Related Terms

Adverse Action Notice: A notice sent by a lender after denying a person' request for credit based on information from the individual's credit report.

Balance: The amount owed on a particular credit obligation.

Bankruptcy: A proceeding in the U.S. Bankruptcy court that may legally release a person from repayment of debts owed or reduce the amount owed over a set amount of years. Credit Reports typically show fillings for bankruptcy claimed until 7-10 years after the claim was filed. Bankruptcy is also public knowledge.

Charge-off: A declaration by a lender, generally for tax purposes, that a particular debt account and amount is unlikely to be collected. This typically occurs when an individual becomes severely delinquent in repayment of his/her debts. The lender reports to the credit bureaus that it has taken a loss, but the borrower is still technically responsible for paying back the debt. Otherwise known as a "write-off" or "tax write-off".

Collection: Attempted recovery of a past-due debt obligation by a lender's collection department or a separate collection agency altogether.

CRA (Consumer Reporting Agency): One of three major credit bureaus in the US (TransUnion, Equifax, Experian).

Credit Account: A specific lending arrangement between a borrower and a creditor which provides the borrower with a loan or a revolving line of credit such as a credit card. Under the guidelines of the credit account the borrower has an obligation to repay the creditor with whatever stipulations outlined. Most commonly referred to as a credit or debt obligations.

Credit Bureau: An agency that collects and store consumer credit information and sells it for a fee to creditors so that they may determine a consumer's credit worthiness and use the information to make decisions regarding loan approvals and other credit related activities. Typical clients include banks, mortgage lenders and credit card issuers. Also commonly referred to as a consumer reporting agency (CRA), credit reporting agency or credit repository. The three largest credit bureaus in the U.S. are TransUnion, Experian, and Equifax.

Credit Bureau Risk Score: A credit score calculated by one of the three largest credit bureaus. The score is based only on the credit history from the person's credit report. The FICO score is the leading brand of credit bureau risk scores, however the Vantage score has become more popularized as of late (mostly due to credit karma).

Credit File: An individual's credit records at any given credit reporting bureau. The credit file typically includes the consumer's name, address, social security number, credit history, soft & hard inquiries, records of collection accounts and any other public records like bankruptcy or tax liens.

Credit History: The individual record of a consumer's credit accounts and activity related. This typically include how a consumer has repaid their debt obligations in the past.

 

Credit Limit: The total credit availability a given financial institution has extended to a borrower. Credit card companies base available lines of credit on income and the borrower's ability to repay any credit extensions.

Credit Report: A report detailing a consumer's credit history as reported by a particular credit bureau. Credit reports include all repayment on debt obligations and all relevant personal information from a consumer.

Default: When a debtor is unable or unwilling to establish repayment on a debt obligation. After continuous non-payment a consumer is typically considered to be in default after a 90 day delinquency. 

Inquiry: An item on a consumer's credit report that indicates someone with "permissible purpose" has requested a copy of the person's credit report for the purpose of assessing terms of a lending agreement or extension of credit.

Installment Debt: Debt which is supposed to be paid back at regular intervals over a specific period of time. Examples of installment loans or debt include: mortgages, auto loans, etc.

Late Payment: Failure to make a payment on a debt obligation on or before the agreed due date.

Permissible Purpose: The Fair Credit Reporting Act (or FCRA) prohibits a credit bureau from furnishing an individual's credit report unless there is a permissible purpose for doing so. Permissible purposes include using a credit report for a credit or insurance transaction, for employment purposes, or account review. Otherwise, if a consumer directly requests to view their report or gives consent this is permissible as well.

Revolving Credit/Debt: This is a line of credit that a borrower can repeatedly use and pay back without having to re-apply for an extension of credit every time. Most common revolving lines of credit include: Home Equity Lines of Credit (HELOCs) and Credit Card Accounts.

Utilization: The proportion of an owed balance on a revolving debt obligation divided by the total amount of available credit. If you have $1,000 balance on a credit card with a $10,000 limit, your utilization rate on that account is 10%.
